Well, after long deliberation I finally bought a discrete sound card and I do say the sound quality improvement was mind blowing. I'm still fiddling with the settings but boy does it sound great. My only problem is that sometimes the GUI is somehow disabled and when I change settings there is no effect and the spectrum analyzer is just blank. Can anyone help to prevent this as its really frustrating and I have to reboot to get it working again

Could be the Xonar software drivers did not properly install, try uninstalling and reinstall the latest version from Asus.

Did you get the Xonar DX2, or just the Xonar DX?
DX2 applications run flawless. I'm not sure if the first DX uses the same ones or not.
I have never experienced corruption in software on my DX2. It is recommended to disable GX mode though, as that is the EAX compatibility mode which does not work well with most apps.
Also as already stated, make sure you get the latest driver from the ASUS website. Usually drivers on the CD packaged with the device are outdated.

I'm using optical spidf to play sounds through my receiver, now when I select Xonar optical as output in Win7 sounds control panel that's when the problem occurs, but if I select Xonar speakers as output even though still using spidf the problem disappears and I can still here the sound through spidf. Is this the right way to setup my default sound output in Windows when using the Xonar?

Complete waste of time and money investing in a good sound card, only to use the optical/SPDIF output. The high end DACs are not in play unless you go analog (as per ROBSCIX's idea). Might as well use your motherboard digital out (if it has) or a cheap $20.00 creative thing with digital out. You'll get the same sound quality, which is dependant on how good your receiver's DACs are.
